GDP and the Business Cycle

GDP (Gross Domestic Product) measures the total value of all goods and services a country produces in one year. Think of it as the economy's report card - when GDP rises, the country is doing well economically.

The economy doesn't grow steadily though. Instead, it follows a predictable pattern called the business cycle, moving through four main stages: boom, recession, slump, and recovery. This cycle repeats over several years.

During an economic boom, everything's firing on all cylinders. Consumer demand skyrockets, unemployment drops to very low levels, and businesses work at full capacity to meet demand. Higher demand pushes prices up, leading to bigger profits and encouraging firms to invest heavily in expansion.

Key Point: Booms happen when the economy performs better than expected, often triggered by new technology, government policies, or major events.

Recession and Slump Phases

A recession officially begins when GDP falls for six consecutive months. During this downturn, businesses face serious challenges as consumer demand plummets and profits shrink dramatically.

You'll notice business closures increasing and bad debts piling up. Companies end up with spare capacity because there simply aren't enough customers. Falling demand creates excess stock, forcing firms to slash prices just to shift products.

This is where normal goods and inferior goods behave differently. Normal goods (like luxury items) see demand fall as people's incomes drop. However, inferior goods like budget supermarkets Lidl and Aldi actually see increased demand as people switch to cheaper alternatives.

A slump represents the economy's rock bottom. Unemployment soars, deflation may occur (prices actually fall), and business failures become common. Factories and stores shut down regularly during this harsh phase.

Recovery Tip: Look for signs of recovery when unemployment starts falling and new businesses begin launching - these indicate the economy's turning a corner.

Business Strategies During Recession

Smart businesses don't just wait for recessions to pass - they adapt their strategies to survive and even thrive during tough times. Cost minimisation becomes absolutely crucial for survival.

Companies typically freeze or cut pay, reduce research and development spending, and unfortunately make redundancies. Many also experiment with different working patterns to slash operational costs without completely shutting down.

Diversification helps businesses spread risk by entering new markets or launching different products. You'll also see aggressive sales promotions and price cuts as companies fight desperately for the few customers still spending.

Interestingly, larger companies often increase investment during recessions, buying up struggling competitors through mergers and takeovers. Famous examples include BA merging with Iberia and Tata acquiring Jaguar Land Rover during economic downturns.

Strategic Insight: Recessions create opportunities for strong businesses to expand cheaply by acquiring weaker competitors at bargain prices.
